First, responding to your example: HK is one of the two letter ISO 3166 codes that has already been delegated as a ccTLD. All other 2 letter codes are excluded from gTLDs.
So, Haokao town could apply for <.Haokao> without any duplication with Hong Kong.
Secondly, and more generally, this is unfinished business. There are indeed quite a few duplicate names world-wide. In the Sub-Pro PDP this has been used as a justification for granting none or very limited protection to non-Capital City names, with which I disagree. There are thousands of non-Capital City names that should be equally eligible for protection, and which are not duplicates.
If more than one application emerges for the same non-Capital City name, ICANN will have to develop a procedure for dealing with that. It is not beyond the wit of the community to do that! I have some suggestions, if necessary in due course.
